Does the fan setting on a variable speed airhandler have to be set to on to get the benefits of a variable speed airhanler. Mine fan setting on my thermostat is currently set to auto.

Not when the furnace is running. The only benefits you loose when fan is set in auto in a VS is the constant circulation when the furnace isn't running.
